Most readers would already be aware that Lifestyle Communities’ (ASX:LIC) stock increased significantly by 5.7% over the past week. We wonder if and what role the company’s financials play in that price change as a company’s long-term fundamentals usually dictate market outcomes. So, based on the above formula, the ROE for Lifestyle Communities is:

The ‘return’ is the yearly profit. Another way to think of that is that for every A$1 worth of equity, the company was able to earn A$0.06 in profit.
So far, we’ve learned that ROE is a measure of a company’s profitability. We now need to evaluate how much profit the company reinvests or “retains” for future growth which then gives us an idea about the growth potential of the company. Generally speaking, other things being equal, firms with a high return on equity and profit retention, have a higher growth rate than firms that don’t share these attributes.
When you first look at it, Lifestyle Communities’ ROE doesn’t look that attractive. However, its ROE is similar to the industry average of 6.3%, so we won’t completely dismiss the company. Having said that, Lifestyle Communities has shown a modest net income growth of 8.9% over the past five years. Given the slightly low ROE, it is likely that there could be some other aspects that are driving this growth. Such as – high earnings retention or an efficient management in place.
Next, on comparing with the industry net income growth, we found that Lifestyle Communities’ growth is quite high when compared to the industry average growth of 4.3% in the same period, which is great to see.
The basis for attaching value to a company is, to a great extent, tied to its earnings growth. It’s important for an investor to know whether the market has priced in the company’s expected earnings growth (or decline). By doing so, they will have an idea if the stock is headed into clear blue waters or if swampy waters await. One good indicator of expected earnings growth is the P/E ratio which determines the price the market is willing to pay for a stock based on its earnings prospects. So, you may want to check if Lifestyle Communities is trading on a high P/E or a low P/E, relative to its industry.
